  {"id":18823,"date":"2016-11-18T15:41:15","date_gmt":"2016-11-18T20:41:15","guid":{"rendered":"https:\/\/digital.hbs.edu\/platform-rctom\/submission\/go-home-handelsbanken-youre-obsolete\/"},"modified":"2016-11-18T15:41:15","modified_gmt":"2016-11-18T20:41:15","slug":"go-home-handelsbanken-youre-obsolete","status":"publish","type":"hck-submission","link":"https:\/\/d3.harvard.edu\/platform-rctom\/submission\/go-home-handelsbanken-youre-obsolete\/","title":{"rendered":"Go Home Handelsbanken, You\u2019re Obsolete"},"content":{"rendered":"<p>During an economic recession, consumer lending typically undergoes a market correction wherein volumes of loan originations will slow.\u00a0 This slowdown can originate from lagging consumer demand, tightening credit standards reducing supply, or both.\u00a0 In the most recent recession of 2007 \u2013 2009, growth in commercial lending fell significantly and remained negative for close to four years following the recession<a href=\"#_ftn1\" name=\"_ftnref1\">[1]<\/a>.\u00a0 This was significant not just for the protracted length of negative growth but also for the degree to which this growth stemmed from tightening credit standards, i.e., supply side constraints.\u00a0 However, where traditional lenders have sought to limit exposure to consumer credit, a new set of firms in the fintech space have stepped in to disintermediate banks and offer consumers new lending options.\u00a0 The largest and perhaps most notorious of these new entrants is Lending Club (\u201cLC\u201d).<\/p>\n<p>&nbsp;<\/p>\n<figure id=\"attachment_18757\" aria-describedby=\"caption-attachment-18757\" style=\"width: 640px\" class=\"wp-caption aligncenter\"><a href=\"https:\/\/d3.harvard.edu\/platform-rctom\/wp-content\/uploads\/sites\/4\/2016\/11\/Picture1-73.png\"><img loading=\"lazy\" decoding=\"async\" class=\"wp-image-18757 size-large\" src=\"https:\/\/d3.harvard.edu\/platform-rctom\/wp-content\/uploads\/sites\/4\/2016\/11\/Picture1-73-1024x426.png\" alt=\"Source: Federal Reserve Economic Data\" width=\"640\" height=\"266\" srcset=\"https:\/\/d3.harvard.edu\/platform-rctom\/wp-content\/uploads\/sites\/4\/2016\/11\/Picture1-73-1024x426.png 1024w, https:\/\/d3.harvard.edu\/platform-rctom\/wp-content\/uploads\/sites\/4\/2016\/11\/Picture1-73-300x125.png 300w, https:\/\/d3.harvard.edu\/platform-rctom\/wp-content\/uploads\/sites\/4\/2016\/11\/Picture1-73-768x320.png 768w, https:\/\/d3.harvard.edu\/platform-rctom\/wp-content\/uploads\/sites\/4\/2016\/11\/Picture1-73-600x250.png 600w, https:\/\/d3.harvard.edu\/platform-rctom\/wp-content\/uploads\/sites\/4\/2016\/11\/Picture1-73.png 1136w\" sizes=\"auto, (max-width: 640px) 100vw, 640px\" \/><\/a><figcaption id=\"caption-attachment-18757\" class=\"wp-caption-text\">Source: Federal Reserve Economic Data<\/figcaption><\/figure>\n<p>Founded in 2006 as a peer-to-peer lending platform, LC established a platform whereby consumers could obtain unsecured personal loans through funding provided by investors who purchase notes entitling them to cash flows linked to repayments by borrowers.\u00a0 LC\u2019s operating model took a novel approach to the traditional lending model in several aspects:<\/p>\n<ol>\n<li><u>Algorithm-based credit scoring: <\/u>While traditional lenders rely principally on FICO scores for borrowing decisions, LC harnessed technology to create proprietary algorithms that \u2018leverage behavioral data, transactional data and employment information\u2019<a href=\"#_ftn2\" name=\"_ftnref2\">[2]<\/a>. These algorithms form the base of LC\u2019s credit models, which are continually retooled based on loan performance; LC adjusts weightings of certain metrics and adds or drops attributes with aims of improving default rates.<\/li>\n<li><u>Automatic decisioning<\/u>. LC leverages online data and technology to scrape data and streamline the borrower application process.\u00a0 Rather than rely on review by loan officers, LC uses an automatic credit decisioning process based on the proprietary algorithms to deliver borrowers an offer in a matter of minutes<a href=\"#_ftn3\" name=\"_ftnref3\">[3]<\/a>.<\/li>\n<li><u>Internet-only presence<\/u>: LC operates entirely online with no physical branch locations, thereby reducing costs. Cost savings can then be passed on to borrowers in the form of lower interest rates and on to investors in the form of enhanced returns.<\/li>\n<li><u>Zero credit exposure<\/u>. Unlike local banks which typically retain consumer loans on their balance sheets, and thus retain the credit risk, LC acts solely as a platform, selling off loans to investors and making money through an origination fee on the loans plus a servicing fee.<\/li>\n<li><u>Social networking aspect<\/u>. When LC first started operating, it posited that borrowers would be more likely to repay investors with whom they shared elements in common, e.g., profession, geographical location.\u00a0 LC uses an algorithm called \u2018LendingMatch\u2019 to allow investors to find borrowers with common relationships<a href=\"#_ftn4\" name=\"_ftnref4\">[4]<\/a><sup>,<a href=\"#_ftn5\" name=\"_ftnref5\">[5]<\/a><\/sup>.<\/li>\n<\/ol>\n<p>This new lending model has gained enormous traction with borrowers and investors. \u00a0Lending Club has originated a total of $22.7 billion from inception through 3Q 2016<a href=\"#_ftn6\" name=\"_ftnref6\">[6]<\/a>.\u00a0 Additionally, a host of competitors such as Prosper and SoFi have entered the market as LC has demonstrated that the traditional lending market is rife for disruption.\u00a0 Institutional investors have also flocked to the sector.\u00a0 Banks themselves have increasingly become investors in these loans, seeking yield in today\u2019s low interest rate environment.<\/p>\n<p><a href=\"https:\/\/d3.harvard.edu\/platform-rctom\/wp-content\/uploads\/sites\/4\/2016\/11\/pic2-6.png\"><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter wp-image-18792 size-full\" src=\"https:\/\/d3.harvard.edu\/platform-rctom\/wp-content\/uploads\/sites\/4\/2016\/11\/pic2-6.png\" alt=\"pic2\" width=\"637\" height=\"252\" srcset=\"https:\/\/d3.harvard.edu\/platform-rctom\/wp-content\/uploads\/sites\/4\/2016\/11\/pic2-6.png 637w, https:\/\/d3.harvard.edu\/platform-rctom\/wp-content\/uploads\/sites\/4\/2016\/11\/pic2-6-300x119.png 300w, https:\/\/d3.harvard.edu\/platform-rctom\/wp-content\/uploads\/sites\/4\/2016\/11\/pic2-6-600x237.png 600w\" sizes=\"auto, (max-width: 637px) 100vw, 637px\" \/><\/a><\/p>\n<p>As commercial banks have constrained their consumer lending, LC and others have stepped in to fill the void.\u00a0 Yet the question has now become whether the market has overcorrected and credit become too loose.\u00a0 As LC\u2019s revenues are based on origination fees, it is incentivized to grow loan originations, which has been evidenced by aggressive marketing campaigns and repeated decreases in interest rates offered to entice borrowers.\u00a0 Some analysts view this with caution as \u2018While new data-driven credit models have been set up, they\u2019ve only been tested in the current easy-money environment, and haven\u2019t faced an economic downturn or credit crunch\u2019<a href=\"#_ftn7\" name=\"_ftnref7\">[7]<\/a>.\u00a0 It is easy to imagine that in a less benign credit environment, there may be significant losses on these loans.\u00a0 But even though it\u2019s no longer banks making the loans, they may still be the ones bearing the brunt of these losses due to their role as investors in these loans.
